Fiscal policy is one course of action that government follows to stabilize the national economy by adjusting levels of spending and taxation. (The other major type of stabilizing action is monetary policy. In a modern industrial economy, government spending is one major component of the aggregate demand for goods and services that that directly affects employment and unemployment. Changes in tax rate influence private investment and consumption, the other two major components of aggregate demand. When the economy is operating at less than full employment – a situation of deficient aggregate demand – fiscal policy theory indicates that government spending should be increased and taxes reduced to stimulate business investment and consumer spending. The intended result is higher levels of aggregate demand, national production, and employment. Government spending should be reduced and tax rates increased to diminish investment and consumption when aggregate demand is excessive and the economy experiences inflation. In conditions of both inflation and unemployment (stagflation) as experienced during the late 1970s, fiscal policy decisions become problematic. Likewise they pose difficulties when, as in the 1990s, they threaten inflation by increasing an already-huge national debt.

Primarily as the result of the theoretical work of John Maynard Keynes, discretionary fiscal policy – deliberate government action to change taxes and expenditures in order to correct for recession or inflation – has been a much-used tool of government economists since the 1930s. In the late 1970s and 1980s, however, proponents of monetary policy argued that Keynesian fiscal policy creates stagflation through excessive public spending and an investment-reducing tax-transfer system. Discretionary monetarism advocates adjusting the money supply and interest rates as a means of controlling economic activity. The influence of the pro-monetarist Reagan administration, however, did not signal an end to fiscal policy. The fiscal-monetary debate has fallen on partisan lines, and, as a result, federal policymakers have formed an integrated approach to economic matters.
